Fall in use of ECB Deposit Facility
The use of the ECB deposit facility fell sharply from €808.5bn on Tuesday, June 10, to €324.9bn on Wednesday, June 11. At the same time, the current account holdings of banks with the ECB surged from €73.9bn on Tuesday to €539.8bn. In an initial reaction to the data ECB Governing Council Member and Maltese CB Governor Josef Bonnici regarded the fall in the use of the deposit facility as “encouraging” and said that the reduction of the deposit rate to zero might lead to greater lending by banks.
We regard the fall in the use of the deposit facility mainly as technical, because the incentives for putting excess liquidity into the deposit facility rather than leaving it in the current account disappeared. With the start of the new minimum reserve period on Wednesday, the new ECB interest rates (0.75% for the main refinancing rate and 0.0% for the rate on the deposit facility) were implemented. With the deposit rate at 0.0% there is now no difference for banks regarding the use of the deposit facility and the use of the current account for putting excess liquidity overnight. Indeed, for banks it is now easier to just leave excess liquidity in the current account rather than arranging a transfer of the funds in the deposit facility. Note, that in the current account, banks always received a 0.0% re-numeration on excess liquidity. In the current account, only the required minimum reserve holdings are re-numerated with the rate on the main refinancing rate (currently at 0.75%).
This morning Jozef Makuch, the Slovakian Governor, suggested that there would be no debate in the Governing Council to change the corridor between the main refinancing rate and the deposit rate. As he did, in line with ECB President Mario Draghi’s recent statements, also not rule out that the ECB might reduce the main refinancing rate further, negative deposit rates look possible. (In addition Mr. Makuch also said that the ECB would be always ready to use existing and new measures “where necessary”, adding that at the currently such measures where not debated.)
As we argued earlier this month (ECB — More Rate Cuts and Additional Multi-Year LTROs Ahead) we expect the ECB to cut the main refinancing rate to 0.5%, but probably not before September, and regard a cut in the rate of the deposit facility to -0.25% as likely. The substantial moves between the use of the deposit facility and the current account highlights that the ECB has to introduce limitations for using the current account facility, or to introduce a negative rate for excess liquidity held in the current account, once they introduce a negative deposit rate. Without such changes a negative deposit rate would be circumvented by just using the current account.
